Donaldson's Margin Recovery Faces Its Next Test as Stock Nears Post-Earnings Highs

Donaldson heads into its fiscal fourth-quarter report riding a wave of investor goodwill that its own guidance history suggests might be a little ahead of itself. That kind of run sets a demanding backdrop for a quarter that Wall Street expects to be solid but not spectacular, with consensus calling for $1.12 in earnings per share on $1.04 billion in revenue, representing year-over-year growth of roughly 9% and 6%, respectively. The whisper number sits just a penny above consensus, a modest gap that suggests expectations are only slightly more optimistic than the official Street view rather than a setup for a dramatic beat.

The real story is whether the margin recovery Donaldson showcased last quarter has staying power. After a disappointing second quarter in which operating margin sank to 14% and industrial pre-tax margin cratered to 11.9%, the company delivered a sharp rebound in the third quarter, posting an all-time-high operating margin of 16.6% and record mobile solutions margin of 20.2%. Management called that quarter the low point for industrial profitability, a claim this report should begin to validate or undercut. Investors want to see industrial pre-tax margin, which was still running at 13.4% last quarter versus 18.1% a year earlier, show clear signs of stabilizing as the company works through footprint optimization costs and the lingering drag from shifting power-generation production to Mexico. Full recovery isn't expected until mid-fiscal 2027, so this quarter is more about direction than destination.

Guidance adds another layer of nuance. Donaldson narrowed its full-year outlook to $3.94 to $4.01 per share on revenue of $3.80 billion to $3.88 billion, essentially in line with prior guidance but with the revenue range's low end lifted. Several swing factors from the prior call remain live issues. Aerospace and defense sales have decelerated for three straight quarters, falling 14% last quarter on supply-chain constraints, and management now guides that segment down for the full year. On-road demand has also softened from earlier growth expectations to a low-single-digit decline. Against that, life sciences has been raised for three consecutive quarters and mobile solutions aftermarket strength, including a large new North America fleet win, gives management a credible offset. The recently closed Facet Filtration acquisition, which carries roughly 70% recurring revenue and margins around twice the company average, should contribute $25 million to $30 million in the quarter, though it also brings incremental interest expense and dilution that investors should factor into the earnings comparison.

Sentiment heading into this report is only mildly bullish at 4.6%, a meaningful shift from the 20.2% bearish reading before the last release, indicating expectations have improved without becoming euphoric. With the stock trading above its 200-day moving average of $90.92 and testing the top of its post-earnings range, the market has already given Donaldson credit for last quarter's turnaround. The central question now is whether industrial margin continues to heal on schedule and whether aerospace and on-road weakness stabilizes, because at current valuations, merely meeting expectations may not be enough to extend the stock's outperformance.
